Installer is insisting on putting in an expansion tank with new water heater in smallish residential home. Is it necessary? What does it do?

If you have thermal expansion issues, it will protect the piping and water heater from being damaged. But that can easily be tested for. Use the Tanklets link at the left side of the Tank topics index. Find the entry for Temperature/Pressure Relief Valves and read about the test. It doesn't take long to do.
